When to use it

Use it in any capital budgeting exercise. When a project's projected return is being weighed against the cost of financing it, the correct comparison uses the after-tax cost of the debt, not the coupon rate. It also belongs in the equity-versus-debt discussion, since the tax shield is the main quantitative reason debt is cheaper than equity. And for property investors and owner-operators, it is the right way to compare a deductible mortgage against a non-deductible consumer loan — two loans at the same rate can have very different real costs.

Understanding the inputs

Loan amount and nominal interest rate come from the facility. Total loan fees feed the APR calculation rather than the after-tax figure, so include origination and arrangement charges here if you want the fee-inclusive view.

Tax rate is the input that carries the weight. Use 21 percent for a C corporation at the federal level, adding state tax where applicable. For an LLC, partnership, or S corporation, use the owner's marginal individual rate, which can exceed 37 percent federally and produces a much larger shield. For non-deductible personal debt, enter zero — the after-tax cost equals the nominal rate.

After-Tax Cost of Debt = Interest Rate × (1 − Tax Rate). The tax shield reduces the effective cost of debt.

A worked example

Take a $500,000 business loan at 8 percent with a 21 percent corporate tax rate. Annual interest is $40,000. That $40,000 reduces taxable income, saving $8,400 in tax, so the real annual cost is $31,600 — an after-tax rate of 6.32 percent rather than 8 percent.

Over a ten-year facility the shield is worth roughly $84,000 in nominal terms. Now consider the same loan held by a pass-through entity whose owner is in the 37 percent bracket: the after-tax cost falls to 5.04 percent and the annual saving rises to $14,800. The rate on the facility never changed — only who is deducting the interest.

Limitations and assumptions

The formula assumes the interest is fully deductible in the year incurred and that you have enough taxable income to use the deduction. Section 163(j) limits, net operating loss positions, and the alternative treatments applying to certain entities can all reduce or defer the benefit substantially.

It also uses a single flat tax rate, ignores state and local variation, and takes no account of the financial distress risk that leverage introduces — a risk the tax shield does nothing to offset. This is a starting figure for analysis, not a substitute for advice from a tax professional on your specific structure.
